The way to make this work with the current code is to set the server-wide
defaults in the php3.ini file and then put put the php3_engine On
directives in the individual dirs.
Although, I just tried to reproduce your example and was unable to make it
fail. I put php3_engine off in the root and then php3_engine on inside a
virtualhost block and vice versa and it worked as expected.
